UK defined benefit pension US tax works like this: a US citizen receiving a UK final salary pension reports each payment as pension income on Form 1040, because the saving clause in the US-UK tax treaty lets the US tax its citizens. UK income tax deducted under PAYE is then claimed as a foreign tax credit on Form 1116, which usually eliminates most or all of the US tax.
Defined benefit (DB) schemes, often called final salary pensions, are common for Americans with long UK careers in the NHS, teaching or the civil service. Unlike a SIPP or a defined contribution workplace pot, a DB scheme promises a fixed income for life. That difference changes how the US treats it, how you recover any cost basis, and which reporting forms apply.
What a UK defined benefit pension is
A defined benefit pension is an occupational pension that pays a guaranteed annual income based on salary and years of service, rather than on investment performance. The employer, not the member, carries the investment risk. In the UK, these include the NHS Pension Scheme, the Teachers' Pension Scheme, the Principal Civil Service Pension Scheme and many closed private-sector final salary schemes.
Defined benefit versus defined contribution
The two structures are taxed under the same treaty article, but they behave differently in practice.
| Feature | Defined benefit (final salary) | Defined contribution (SIPP, workplace pot) |
|---|---|---|
| What you receive | A fixed annual pension for life, usually inflation-linked | Whatever the invested pot can pay |
| Typical US form | Form 1040 pension income, often with a Form 1099-R equivalent you build yourself | Form 1040 pension income on each withdrawal |
| PFIC exposure | Generally none, as you hold no fund units | A risk argued away by treaty; see our PFIC guide |
| Annual Form 8938 value | Harder to value; actuarial or transfer value | Pot value from the statement |
| Main US planning issue | Basis recovery and foreign tax credit timing | Lump sums, drawdown and investment reporting |
How the treaty shapes UK defined benefit pension US tax
Article 17 of the 2001 US-UK income tax treaty covers pensions. Article 17(1)(a) says pensions beneficially owned by a resident of one country are taxable only in that country. On its face, a UK-resident pensioner would pay only UK tax.
The saving clause keeps US tax in play
However, Article 1(4), the saving clause, preserves the US right to tax its own citizens as if the treaty did not exist. Article 17(1)(a) is not on the list of saving clause exceptions in Article 1(5). As a result, a US citizen living in the UK reports the full DB pension on the US return. Our guide to saving clause exceptions in the US-UK treaty explains which articles do survive, and our UK-US tax treaty pillar covers the treaty more broadly.
The tax-free lump sum is different
Article 17(1)(b) is on the exceptions list. It says an amount that would be exempt from UK tax if paid to a UK resident is also exempt in the other country. That is why many advisers treat the UK pension commencement lump sum as exempt from US tax for UK-resident US citizens. DB schemes often let you commute part of the pension for this lump sum, so read our separate guide to the UK pension lump sum and US tax before you choose.
Reporting DB pension payments on the US return
UK schemes do not issue Form 1099-R. Instead, you build the figures from the scheme's P60 and payslips, then convert them to US dollars.
Calendar year versus UK tax year
The UK tax year runs from 6 April to 5 April, while the US uses the calendar year. Therefore, you add up the monthly payments received between 1 January and 31 December, rather than copying the P60 total. Each payment is converted at the spot rate on the payment date or at the IRS yearly average exchange rate, applied consistently.
Gross amount, not net
Report the gross pension before UK PAYE. The UK tax deducted is not lost; it becomes the foreign tax you credit on Form 1116. Reporting the net figure understates income and also throws away the credit.
Recovering your cost basis under the General Rule
Your US cost basis, called the "investment in the contract", is any contribution you made with income that was already taxed in the US. Those amounts come back to you tax-free over the life of the pension.
When you have basis
Employee contributions to a UK DB scheme reduced your UK taxable pay. For US purposes, however, many Americans did not exclude them. Before the 2001 treaty, and in years where Article 18 relief was not claimed, contributions were often taxed in the US. Those taxed contributions are basis. Employer contributions generally create no basis unless they were taxed to you in the US.
The General Rule, not the Simplified Method
The IRS Simplified Method applies only to qualified US plans. A UK DB pension is a foreign non-qualified plan, so basis recovery generally uses the General Rule in IRS Publication 939. You divide your investment in the contract by the expected return, using IRS actuarial tables, to find a tax-free percentage of each payment. The percentage then stays fixed until the basis is fully recovered.
An illustrative example
Consider a retired American teacher in Leeds with a Teachers' Pension of £18,000 a year and records showing £20,000 of contributions taxed in the US during the working years. If the General Rule produced an exclusion ratio of 6%, about £1,080 of each year's pension would be excluded from US income until the £20,000 is recovered. These figures are illustrative only; the real ratio depends on age, payment terms and records.
Claiming the foreign tax credit on DB pension income
UK PAYE on a DB pension is a creditable foreign income tax. Most UK-resident pensioners pay more UK tax than the US would charge, so the credit usually removes the US liability.
Which Form 1116 basket
Pension income from past employment is general category income on Form 1116 because it is compensation for services. Because the pension is taxable only in the UK under Article 17(1)(a), it is treated as UK-source income for the credit. The foreign tax credit and double taxation pillar explains baskets, limits and carryovers.
Why the FEIE does not help
The foreign earned income exclusion on Form 2555 covers only earned income for current services. The IRS treats pensions and annuities as unearned income, so a DB pension cannot be excluded under the FEIE. The foreign tax credit is the only relief.
Information reporting for DB pensions
Some international information returns may also apply. Transferring a DB pension into a SIPP changes this analysis; see transferring a UK pension abroad.
- Form 8938: an interest in a foreign pension plan is generally a specified foreign financial asset when the Form 8938 thresholds are met. Valuing a DB promise usually means using the scheme's transfer value or a reasonable estimate.
- FBAR (FinCEN Form 114): the treatment of DB schemes is less settled than for SIPPs. Our guide to SIPP FBAR and Form 8938 reporting explains the competing views.
- Form 3520: whether a UK pension is a foreign trust is debated; see our article on UK pensions and Form 3520.
Frequently Asked Questions
Is a UK defined benefit pension taxable in the US for a US citizen?
Yes. A US citizen must report a UK defined benefit pension on Form 1040 even while living in the UK, because the saving clause in Article 1(4) of the US-UK tax treaty preserves US taxation of citizens. UK income tax withheld under PAYE can then be claimed as a foreign tax credit on Form 1116, which usually offsets most of the US tax.
Can I exclude my UK final salary pension with the foreign earned income exclusion?
No. The foreign earned income exclusion on Form 2555 applies only to earned income for current personal services. The IRS treats pensions and annuities, including UK final salary pensions, as unearned income, so they cannot be excluded. The foreign tax credit on Form 1116 is the usual way to avoid double taxation of the pension.
Is the UK pension commencement lump sum from a DB scheme taxable in the US?
For a US citizen resident in the UK, many advisers treat the tax-free pension commencement lump sum as exempt from US tax under Article 17(1)(b) of the US-UK treaty, which survives the saving clause. The position may require a treaty disclosure on Form 8833 and depends on residence, so it should be reviewed before the lump sum is taken.
Does a UK resident pay UK tax on an NHS or Teachers' Pension?
Yes. HMRC taxes UK defined benefit pensions such as the NHS Pension Scheme and Teachers' Pension as income under PAYE, using the scheme's tax code. The pension is added to other income, including the UK State Pension, and taxed at the usual UK income tax rates after the personal allowance, which GOV.UK sets at £12,570 for 2026-27.
How does a UAE resident with a UK DB pension get taxed?
The UAE does not levy personal income tax on pensions, but the UK can still tax UK government service pensions under the UK's domestic rules and treaties. A US citizen living in the UAE must also report the pension on Form 1040. Without UK or UAE tax to credit, the US tax on the pension may be payable in full.
Do I need a Form 1099-R for my UK pension?
No. UK pension schemes do not issue Form 1099-R. US citizens use the scheme's P60, payment advices and bank statements to total payments received during the calendar year, convert them to US dollars at a consistent exchange rate, and report the gross amount on the pensions and annuities lines of Form 1040.
What is basis recovery on a UK pension?
Basis recovery means receiving back tax-free any contributions that were already taxed in the US. For a UK defined benefit pension, which is a non-qualified foreign plan, the tax-free portion is usually calculated under the General Rule in IRS Publication 939, using an exclusion ratio applied to each payment until the investment in the contract is recovered.
