UAE Gratuity US Tax: Why Most of It Escapes the FEIE

A UAE gratuity is earned across every year of service, so only the slices from the payment year and the year before can use the foreign earned income exclusion.

UAE gratuity US tax treatment turns on when you earned the money, not when you were paid. The IRS treats an end-of-service gratuity as wages earned across every year of service. Only the slice earned in the year of payment, or the year before, can use the foreign earned income exclusion. Everything earned earlier is fully taxable on Form 1040, even though the UAE taxes none of it.

That rule surprises most Americans leaving Dubai or Abu Dhabi. They have claimed Form 2555 every year, paid no US tax, and expect the final settlement to be covered the same way. A gratuity built up over eight years is mostly old income, and the exclusion for those old years closed long ago.

What the UAE end-of-service gratuity is

Under Article 51 of Federal Decree-Law No. 33 of 2021 (the UAE Labour Law), a full-time private-sector employee with at least one year of continuous service is owed a gratuity when the contract ends. The calculation uses the last basic wage, not the full package:

  • 21 days' basic wage for each of the first five years of service
  • 30 days' basic wage for each year after that
  • a total cap equal to two years' wages

Employers must settle the final dues, gratuity included, within 14 days of the contract ending. Housing, transport and other allowances are left out of the base, which is why a large package can produce a modest gratuity. Staff of DIFC employers are different: since 2020 they have been in the DEWS savings plan instead, which raises its own FBAR and Form 8938 questions.

The IRS rule that limits the exclusion

The IRS guidance on figuring the foreign earned income exclusion sets two principles. First, "regardless of when you receive income, you must apply it to the year in which you earned it." Second, you cannot exclude income you receive after the end of the year following the year in which you did the work. The statutory source is section 911(b)(1)(B)(iv) of the Internal Revenue Code.

A gratuity is earned a little in every year of service. So the amount you receive splits three ways:

Slice of the gratuityCan it use the FEIE?Which limit it uses
Earned in the year you are paidYes, if you qualify that yearThat year's limit, after your salary
Earned in the year before paymentYes, to the extent that year's limit was unusedThe prior year's limit
Earned two or more years before paymentNoNone. Fully taxable

The exclusion is capped at $130,000 for 2025 and $132,900 for 2026, according to the same IRS page. Most of an employee's limit is usually used up by salary, so even the eligible slices often find no room left.

Worked example: eight years in Dubai

Sara, a US citizen, joined a Dubai engineering firm on 1 January 2018 and left on 31 December 2025. Her last basic wage was AED 30,000 a month. Her total package, including housing and transport, was AED 45,000 a month. She met the physical presence test every year. These figures are illustrative.

Her daily basic wage is AED 30,000 × 12 ÷ 365 = AED 986.30. Her entitlement is 105 days for years one to five plus 90 days for years six to eight, so 195 days, or AED 192,329. At the dirham's fixed peg of 3.6725 to the dollar, that is about $52,370.

Allocated to the years that earned it:

Service yearDays accruedApprox. USD
2018 to 2022 (each)21$5,640
2023 to 2025 (each)30$8,057
Total195$52,370

Her employer paid the gratuity on 12 January 2026. The 2025 slice ($8,057) is the only part still inside the window. Her 2025 package was AED 540,000, about $147,039, which already exceeds the $130,000 limit. No 2025 room is left, so the entire $52,370 is taxable on her 2026 return.

Now change one fact. Sara's colleague Dan had a total package of AED 30,000 a month, about $98,026 a year. His 2025 limit has $31,974 unused, so his 2025 slice of $8,057 can be excluded. The other $44,313 is still taxable. Dan's position improves only slightly, and only because his salary left room.

Timing: why the payment date matters

Sara's result would have been different if the gratuity had been paid on 31 December 2025, before the year ended. The 2025 and 2024 slices would then have been inside the window, though both years' limits were full of salary in her case. For lower earners with spare room, a December settlement can unlock two years of exclusion instead of one.

The planning points are practical rather than clever:

  1. Ask your employer, in writing, for the final settlement date before you agree a last working day.
  2. Work out how much of each of the last two years' exclusion limits your salary has already used.
  3. If you are leaving near 31 December, ask whether final dues can be paid before year end.
  4. If you move back to the US, estimate the tax on the gratuity and make a payment. Large amounts can trigger an underpayment penalty under section 6654.
  5. Keep the employer's settlement letter showing the service dates and the calculation. It is your evidence for the allocation.

The IRS Publication 54 explains how income received in one year for work done in the prior year is reported. You report it on the return for the year of receipt, with a statement showing how the prior year's unused limit was applied.

Other points the final settlement raises

No foreign tax credit. The UAE levies no personal income tax, so there is nothing to claim on Form 1116. The exclusion is the only US relief available on the gratuity, which is why the timing rule bites so hard.

Stacking. If you still claim the exclusion in the year of receipt, section 911(f) taxes the non-excluded gratuity at the rates that would apply if the excluded income were taxable. The gratuity lands in higher brackets than its size suggests.

State tax. If you move back to a US state in the year you are paid, check that state's rules for income earned while you were a non-resident. Our guide to cross-border residence and source rules explains why the state answer can differ from the federal one.

The bank account. A gratuity deposited into a UAE account can push the account's highest balance above $10,000 for the year. That makes an FBAR due, even in a year you are back in the US. Frequently Asked Questions

Is a UAE end-of-service gratuity taxable in the US?

Yes. A US citizen or green card holder must report a UAE end-of-service gratuity as wages on Form 1040. The IRS treats it as pay earned across the whole period of service. It can be excluded under the foreign earned income exclusion only for the part earned in the year of payment or the year before, and only where that year's limit has room.

Can I exclude my whole UAE gratuity with Form 2555?

Usually not. Form 2555 can exclude only income received by the end of the year after the year it was earned. A gratuity built up over several years is mostly old income, so the earlier years' portions are fully taxable. Any eligible portion also competes with salary for that year's exclusion limit of $130,000 for 2025 or $132,900 for 2026.

How is the UAE gratuity calculated under the labour law?

Article 51 of Federal Decree-Law No. 33 of 2021 gives 21 days' basic wage for each of the first five years of service and 30 days for each later year. The total is capped at two years' wages. Allowances such as housing are not part of the basic wage used in the calculation.

Does the US-UAE tax treaty exempt my gratuity?

No. The United States has no income tax treaty with the United Arab Emirates, so no treaty article removes US tax from a gratuity. US relief comes only from the foreign earned income exclusion. Because the UAE charges no personal income tax, there is no foreign tax to credit on Form 1116.

Is a DIFC DEWS payout treated like a UAE gratuity?

Not exactly. DIFC employers have used the DEWS savings plan instead of a gratuity since 2020. DEWS balances are invested funds held for the employee, which raises separate questions about FBAR, Form 8938 and fund classification. The payout's US treatment depends on how the plan and its investments are classified, so it needs its own analysis.

Do I owe UK tax on a UAE gratuity if I move to London?

Generally the gratuity relates to UAE employment duties performed while you were not UK resident, so it usually falls outside UK tax. Timing matters if your UK residence starts in the same tax year, because split-year treatment rules decide which part of the year counts. Check the UK Statutory Residence Test position before the settlement is paid.

When should I pay US tax on a large gratuity?

Pay during the year you receive it, through estimated tax payments, rather than waiting for the return. A gratuity of tens of thousands of dollars with no withholding can create an underpayment penalty under section 6654. The quarterly estimated tax dates apply even if you live abroad.
